Even if you install the games to the hard drive it still needs the CD in the drive in order to play.
The CD just doesn't spin while in the drive after games are installed (which reduces wear on the system & the likelihood of RROD, because of that installation is strongly recommended).

The data is installed to the HD, but the launch code is still on the disc. Not unlike a PC game. Otherwise it would just be MS shooting themselves in the foot if anyone could rent a game from gamefly and keep it on their harddrive forever.
Alternately, if you buy the game from Live's Games on Demand service, it's entirely contained on your drive, and you don't need a disc... which is good, because you don't get one.

You're not backing anything up. That was never the purpose.
The purpose is to decrease load times and let the 360 run cooler/quieter. It also lets you continue to play damaged discs if they're already installed, so long as the boot sector is still in tact.
Again, think of it like a PC, if you buy a game (not steam) you install it, and run it off the disc to authenticate copy protection. If they let anyone run the games right off their hard drives with no authentication, they'd put themselves out of business fast. No developer would want to work with a console that sells 1 copy for every 10 installs, they'd rather go back to PCs.

A good enough reason for me to start doing it, glad I found this thread. But I'm wondering something, how would I go about installing a multi-disc game, i.e. Star Ocean 4 and Infinite Undiscovery? Should I just play them normally?

Install, all discs if you have the room, then when ity asks to switch discs, do so, save when convenient, exit out and launch the new disc from the hard drive.
